I was using Squid 3.0 Stable 2, have upgraded to Squid 3.0 Stable 7 which
has solved the issue

You should..

What does access.log say?

And which Squid-3.0 version? IIRC authentication was broken for a while
in 3.0.. (3.0.STABLE2 at least).
